I was doing the 'Peace on Earth' grid hunt earlier and tried to teleport to the next location.
I kept getting the 'Failed to Grant Capabilities' and I couldn't find this in Knowledge Base.
I tp'd to a neighboring sim without any problems.
Then tried flying or walking into the sim, couldn't cross over to it at all.
Has anyone else ever encountered this before?

Sounds like a problem with the sim at a guess. Never seen that message before either I don't think. Personally I'd try a relog to see if that fixes it and if not just try visiting again another day.

Perhaps try notifying support, either live chat or submit a ticket.
Every sim has a capabilities server (don't know what it does) that I believe runs http protocol and when you log on, tp to, or otherwise enter a region, your browser connects to the region's capabilities server (aka CAPS server).
If the CAPS server for the region is down, or if it has a DNS problem, that would prevent you from entering the region.

Or maybe the sim is restricted. Kind stupid to host a grid wide hunt with a restricted sim.

Try contacting support with a ticket and specify the region and that it's down. That's what I did and my home region is fine now. They responded within 5 minutes.

Thanks everyone for your answers.
I had no problem teleporting into the sim in question today(Friday).
I have a feeling that there were a number of tickets filed yesterday on this problem.
If I run into this ever again, I'll immediately file a ticket on the glitch.
