Not long ago I joined up as a Premium Member, I believe it was in October (I'll have been on SL a year this January). Just recently I dropped my CCs and wanted to continue to pay for SL using my PayPal account- yet when I went to make the switch, the option is no longer there. >_<
I emailed for help (something premium members get- yay!), thinking it would be an easy solution and that I was overlooking something... only to get a note back that because I have a public domain/Gmail address, I am unable to use PayPal for payment. This IS my main email, which is also connected to my PayPal account. GRR. Now I cannot even log into SL as my "account has been disabled". How frustrating! I should have stayed on as a non-paying member and let that $10 a month go to merchants in-world!
Wow...just wow. Lesson learned.

I have used yahoo and aol for years perhaps you can try that? It has been over year though since I used paypal never here I just prepay with my debit card.

I would definitely call Billing. Here's their info: "If you have an issue with your account (non-technical, billing/password/etc), you can call our Billing team at: toll-free (US/Canada) 800-294-1067 or long-distance (not free) 703-286-6277. They're available 24 hours a day, seven days a week." They'll know for sure about PayPal. Let us know when you do talk to them; it's good to share info so that we can tell others who ask. Re: the public account... Most of us use public free accounts (like Yahoo or whatever,) so this shouldn't be an issue. They probably just need to unflag your account.

You can go here: https://sneakemail.com and set up a basic account (free). This lets you create unique email addresses that you can give others, have it all forwarded to whatever your main email really is. The email that I have on file with Second Life is one of these email addresses, and it is NOT the same email address that is on my Paypal account.
