I have the same problem, but it only just occurred after almost two weeks with no problems. Nothing has changed on my end. It was fine last night. This is weird.
I'll just see if it goes away after a few hours.

try clearing out the SL cache guys
for some reason that happens to me every so often but deleting the cache seems to fix it and you'll be right back in the game in no time

Is there an in-client way to clear the cache, or do I have to delete files manually? What is the recommended way? Is this "normal"? Seems like a bug.

Seems like a bug. it is a bug that seems to have cropped up with the latter 1.2.1x versions basically jus go to yer documents and settings folder\<username\application data\secondlife and delete the cache folder
